The Opportunity
Cloudflare is one of the most important infrastructure companies on the internet. Think of it as the plumbing layer that sits between websites and their visitors - it speeds up content delivery, blocks hackers, and increasingly helps companies deploy code at the network edge without managing servers. Nearly 20% of all web traffic flows through Cloudflare's network, which spans over 330 cities worldwide. The company is growing revenue at 30-34% annually and just crossed $2.5 billion in annual run-rate, with management targeting $5 billion before the end of 2028.
The bull case is genuinely compelling. As AI agents start browsing the web, making purchases, and interacting with services on behalf of humans, all that traffic will flow through infrastructure like Cloudflare's. The company is already monetizing this with its 'Pay Per Use' model that lets website owners charge AI companies for crawling their content. It has partnerships with Anthropic and a new privacy protocol built with Google, Mozilla, and Microsoft. If the 'agentic internet' is real, Cloudflare is positioned to be its tollbooth.
The problem is the price. At $262 per share, the market values Cloudflare at $93 billion - roughly 40 times its annual revenue. The company only recently turned free-cash-flow positive and still loses money on a GAAP basis after accounting for stock-based compensation. To justify today's price, Cloudflare would need to grow at roughly 50% annually for a decade - faster than even its own management targets. By comparison, the average software company in its peer group trades at about 16 times operating profits; Cloudflare trades at nearly 1,000 times.
There are also near-term concerns. The company just cut 20% of its workforce (about 1,100 people), its chief legal officer resigned during active securities fraud investigations, and the stock already trades above the average Wall Street analyst target of $252. The restructuring should help margins, but mass layoffs at a company that competes for elite engineering talent carry execution risk.
In short, Cloudflare is an excellent business at an extraordinary price. For someone who already owns it, holding through the growth story is defensible. But for a new buyer at $262, almost everything has to go right for a decade to earn a reasonable return. The margin of safety is essentially zero.
How we got to $13 - $16
Breakdown
Cloudflare's Q4 2025 balance sheet shows $6.04B in total assets against $4.58B in liabilities, yielding book equity of $1.46B or $4.32/share - a fraction of the $262.32 stock price. The asset base is heavily intangible: the company has accumulated goodwill and acquired intangibles from 21 acquisitions [List of 21 Acquisitions by CloudFlare, Tracxn, June 2026], including Astro, Human Native, and VoidZero in 2026 alone [Cloudflare Acquires Astro, Cloudflare Press, 2026]. For a software/infrastructure company, book value understates the economic value of the global edge network (330+ cities), but the question is whether that infrastructure is worth the $90B+ premium the market assigns above book.
Cash and equivalents sit at $943.5M, down from $1.52B in Q2 2025 but up sharply from $147.7M at Q4 2024, reflecting the Q2 2025 convertible note issuance that pushed long-term debt to $1.97B and current debt to $1.29B. Total debt of $3.26B against $1.46B equity produces a D/E ratio of 2.14, elevated for a software company and largely driven by three tranches of convertible notes (due 2025, 2026, and 2030). The 2025 and 2026 notes represent near-term refinancing risk.
Current ratio of 1.95 is adequate but not generous given the convertible maturity schedule. The NAV floor of $4.11/share confirms that asset value provides essentially zero downside support at these prices - the entire market cap rests on future earnings expectations.
Free cash flow turned meaningfully positive at $320.7M TTM (14.8% FCF margin on $2.17B revenue), a significant improvement from negative FCF as recently as 2022. Q1 2026 FCF was $84.1M (13% margin) [Cloudflare Q1 2026 slides, Investing.com, 2026]. Management's Investor Day targets of 30-35% long-term FCF margins [Cloudflare in focus as Wall Street sees positives after investor day, Seeking Alpha, 2026] imply meaningful expansion ahead.
Capital allocation priorities are clearly growth-oriented: no dividends, no buybacks, aggressive M&A (three acquisitions in 2026 alone), and heavy R&D spending. The 20% workforce reduction (~1,100 employees) announced alongside Q1 2026 earnings [Cloudflare Q1 2026: 34% Revenue Growth But Announces 20% Workforce Reduction, TIKR.com, 2026] should accelerate FCF margin expansion. However, stock-based compensation remains a significant dilution vector - the SBC expense is embedded in the gap between GAAP losses (-$102.3M net income in 2025) and non-GAAP profitability ($0.27 EPS in Q4 2025).
Shares outstanding at 319.3M reflect ongoing dilution from RSU vesting and convertible notes. At a P/FCF of 290x, the market is pricing in massive FCF growth that must materialize for the stock to justify its current price.
Cloudflare's revenue trajectory is exceptional and remarkably consistent: $287M (2019) to $431M (2020, +50%), $656M (2021, +52%), $975M (2022, +49%), $1.30B (2023, +33%), $1.67B (2024, +28%), $2.17B (2025, +30%), and Q1 2026 at $640M (+34% YoY). Growth has reaccelerated from the 2024 trough. Gross margins have been stable at 74-77%, consistent with high-quality SaaS.
The profitability trajectory is encouraging: EBITDA swung from -$67.6M (2019) to +$84.2M (2025), and the company has beaten non-GAAP EPS estimates in 6 of the last 7 quarters (Q4 2025: $0.27 vs $0.23 est; Q3 2025: $0.21 vs $0.18 est; Q1 2026: $0.25 vs $0.23 est). The one miss was Q2 2025 ($0.16 vs $0.16 est, marginal). Large customer count (>$100K ARR) grew 25% YoY to 4,416 in Q1 2026 [Cloudflare Q1 Earnings Top, Globe and Mail, 2026].
However, GAAP net income remains negative every single year since IPO - the accumulated deficit continues to grow. The gap between GAAP and non-GAAP results (driven by SBC) is a legitimate concern for shareholders who are being diluted.
Management raised FY2026 guidance post-Q1 to $2.805-2.813B revenue (+30% YoY) and non-GAAP operating income of $418-421M, implying ~15% non-GAAP operating margins [Cloudflare Q1 2026 earnings, Yahoo Finance, May 2026]. Full-year non-GAAP EPS is guided at $1.19-$1.20. Analyst consensus estimates 32.45% EPS growth over the next 5 years. At Investor Day (June 9, 2026), management articulated a 'Rule of 50+' framework targeting 30%+ revenue growth plus ~20% EBIT margins by 2027, with long-term operating margins of 30%+ and a $5B revenue run-rate before end of 2028 [KeyBanc reiterates Cloudflare stock Overweight on rule-of-50 target, Investing.com, 2026].
These are ambitious targets. The reverse DCF implies the market is pricing in 50% growth - well above even management's own guidance and analyst estimates of 32.5%. Using FY2026 non-GAAP EPS of $1.20 and the forward P/E of 178x, the stock embeds expectations that NET will compound earnings at extraordinary rates for a decade or more.
Even at a premium PEG of 2.0 on 32.5% growth, the justified P/E would be 65x, implying a fair value around $78 - far below the current $262. The valuation requires near-perfect execution on growth AND margin expansion simultaneously.
Cloudflare possesses a genuine competitive moat built on three pillars. First, network effects and scale: the company operates in 330+ cities globally and holds an estimated 40.83% CDN market share by website count [Cloudflare: Dominating The Global CDN Market, Seeking Alpha], creating a self-reinforcing loop where more traffic improves performance data, attracting more customers. Second, switching costs: enterprises deeply embed Cloudflare's security, CDN, DNS, and Workers (serverless) services into their infrastructure - migration costs are substantial once deployed.
Third, cost advantages from ISP partnerships that enable lower-cost traffic delivery than competitors [Cloudflare: Dominating The Global CDN Market, Seeking Alpha]. The moat is narrow rather than wide because the CDN/security space remains highly competitive. Zscaler is the #1 competitor in sales deals, followed by Akamai, with Fortinet and Palo Alto also competing in security [Cloudflare Competitors: NET Key Peers in 2026, Hudson Labs, 2026].
The AI/agentic internet positioning (Pay Per Crawl, PACT protocol with Mozilla/Google/Microsoft) [Cloudflare Allows the Agentic Internet to Flourish, Cloudflare Press, 2026] could widen the moat if Cloudflare becomes the default infrastructure layer for AI agent traffic, but this is speculative and unproven.
CEO Matthew Prince (co-founder, since 2009) and President Michelle Zatlyn (co-founder) serve as Co-Chairs of the Board [Cloudflare, Inc. Form 10-K/A FY2025, SEC], maintaining strong founder control reinforced by the Class C stock split mechanism approved by shareholders [Cloudflare Shareholders Approve Capital Structure and Governance Changes, TipRanks, 2025]. Insider ownership at 10.45% provides meaningful alignment, though net insider transactions show -4.3% (net selling).
The dual-class structure concentrates voting power with founders - a governance negative for minority shareholders. Two significant leadership departures are concerning: CJ Desai (President of Product & Engineering) left in November 2025 to become CEO elsewhere, and CLO Doug Kramer resigned effective March 2026 [Cloudflare, Inc. Form 10-K/A FY2025, SEC] - notably during active securities fraud investigations.
The 20% workforce reduction signals either past over-hiring or a strategic pivot toward AI-driven efficiency, but the abruptness spooked investors (-14% after-hours) [Cloudflare Q1 2026: 34% Revenue Growth But Announces 20% Workforce Reduction, TIKR.com, 2026]. On capital allocation, management has been acquisition-heavy (21 total deals) and has not returned any capital to shareholders. This is appropriate for a growth company but places a high burden on management to generate returns from M&A.
I cannot assess management integrity beyond measurable actions.
Several material risks warrant attention. Legal: The Schall Law Firm is investigating potential securities fraud claims on behalf of NET investors [NET Investors Have Opportunity to Join Cloudflare, Inc. Fraud Investigation, GlobeNewswire, May 8, 2026], and Strauss Borrelli is investigating WARN Act violations related to the 224-employee layoff at the San Francisco office [Cloudflare Inc WARN Act Investigation, Strauss Borrelli PLLC, May 12, 2026].
While securities fraud investigations by plaintiff firms are common for volatile stocks and often don't result in material outcomes, the WARN Act exposure is more concrete. Valuation risk: At 178x forward earnings, 40x sales, and 290x FCF, any growth deceleration or margin disappointment will trigger severe multiple compression. The stock already trades above the $251.93 consensus analyst target [Cloudflare Stock Is Priced Above Wall Street's Own Target, TIKR.com, 2026].
Debt risk: $3.26B in total debt (primarily convertible notes maturing 2025-2030) creates refinancing pressure, particularly the near-term 2025 and 2026 maturities. Competitive risk: Hyperscalers (AWS, Azure, GCP) offer bundled CDN/security with their cloud platforms, and specialized competitors like Zscaler and CrowdStrike compete aggressively in security. Customer concentration appears low (no single customer >10% of revenue), which is a positive.
Beta of 1.66 indicates high market sensitivity.
The SaaS/cloud infrastructure market is projected to grow 13-19% CAGR through 2035 and exceed $1 trillion [Software as a Service Market Size to Surpass USD 1,367.68 Bn by 2035, Precedence Research], providing strong secular tailwinds. Cloudflare is well-positioned within this market, growing at 2x+ the industry rate. AI infrastructure demand is an incremental growth driver - Cloudflare's network sits at the intersection of AI agent traffic, content monetization (Pay Per Use model), and edge inference [Cloudflare NET Stock Climbs As AI And 'Agentic Internet' Bets Deepen, StocksToTrade, July 7, 2026].
Institutional ownership is strong at ~79.93% with marquee holders including Capital World Investors (10.28%), Vanguard (9.47%), BlackRock (6.50%), and Baillie Gifford [Cloudflare Stock Ownership, WallStreetZen, 2026]. Short interest is modest at 2.92% of float. Post-Investor Day, sell-side sentiment turned more bullish with Morgan Stanley sharply raising its price target [Morgan Stanley sharply raises Cloudflare stock price target, TheStreet, 2026] and KeyBanc reiterating Overweight [KeyBanc reiterates Cloudflare stock Overweight, Investing.com, 2026].
However, the stock trading above the consensus target is a warning signal that optimism may already be fully priced. No activist campaigns or takeover interest identified - the dual-class structure makes hostile acquisition effectively impossible.
