The Opportunity
AMD makes the chips that power artificial intelligence - and it's been on a tear. The company went from a struggling underdog to the second most important AI chip company in the world, behind only Nvidia. In the most recent quarter, AMD's revenue hit $11.5 billion, up 50% from the year before, with the data center business more than doubling. The biggest names in tech - Meta, OpenAI, Microsoft, Anthropic - have all signed massive deals to buy AMD's AI processors. So why isn't this a slam-dunk buy? Because the stock price already reflects most of this good news. At $514 per share, AMD trades at about 40 times what analysts expect it to earn next year, and 130 times what it earned last year. To justify today's price, AMD needs to keep growing earnings at 50% or more per year for several years running - something very few companies in history have sustained. What could go right: AMD's deals with Meta and OpenAI alone represent massive revenue streams that haven't fully materialized yet. If the AI spending boom proves even bigger and longer-lasting than expected, AMD could grow into its valuation quickly. The company is also closing the software gap with Nvidia, which has been the main barrier to winning more market share. And hyperscalers are actively motivated to support AMD as a second source to avoid being entirely dependent on Nvidia.
What could go wrong: Nvidia is still dominant with roughly 75-80% of the AI chip market, and its software ecosystem (CUDA) creates real lock-in that makes switching costly for developers. AMD's profit margins are significantly lower than Nvidia's, suggesting it's competing partly on price.
